Troy Deeney scored five minutes into the game giving the hosts an early lead before Jamie Vardy pulled out back for the Foxes in the 75th minute.
Fights continued with Deeney drifting into the penalty area but referee John Moss called the play back for a Watford free kick.
Watford nearly doubled their advantage after the restart when Abdoulaye Doucoure pushed a 20-yard target to Schmeichel.
The two sides struggled to create chances as the second half progressed but Leicester nearly got lucky when Wilfred Ndidi’s mishit cross hit the crossbar.
Leicester City almost come away with all three points but Wes Morgan headed wide from James Maddison’s cross late.
Then Deeney made advantage of Schmeichel clearance and hover ball to Gray, who made no mistake with a fine left-footed finish to secure a win for the hosts.
